It's a regional/ethnic slur or extended joke about germans from the south-west that was indeed picked up by the brothers Grimm.

The native swabians seem to think it's a great marketing plot and toy with it. There are many better hotels and restaurants for regional fare named "Sieben Schwaben". ;o)
It is still not that easy to even define a swabian as such locally. To some of the german speaking swiss populace "Schwab" means everyone speaking german that lives further north and outside the alps, much like the austrian concept of a "Piefke"and the bavarian of a "Preiss".
For an other theory mostly heared in swabia, the only genetically pure offspring of the 7 is a certain political expat in bruxelles whose name starts with an umlaut-- LOL
